When the Crop Fails: Rethinking Agricultural Lending in a Climate-Volatile World

India's microfinance sector held a gross loan portfolio of ₹3.81 lakh crore as of March 2025. Of that, 60% was concentrated in agriculture and allied activities. Gross NPAs across MFIs surged to 16% by March 2025, which is nearly double the 8.8% recorded a year earlier.

Why Climate Shocks Are a Credit Problem, Not Just a Farm Problem

Climate credit risk assessment, the process of evaluating how weather events affect a borrower's ability to repay, has moved from academic theory into urgent practice for Indian lenders.

The connection is straightforward. Droughts, floods, erratic monsoons, and heat stress all reduce crop yields. Reduced yields mean lower farm income, which directly increases weather risk for agricultural loans. When the same climate event hits thousands of farmers in one district simultaneously, a lender's entire regional portfolio faces stress at once.

A 2025 report by Agri3 Fund, HSBC India, and MicroSave Consulting found that India's 120 million smallholder farmers face increasing financial instability due to climate change, which has cut farm incomes by 15-18%. That income compression flows directly into loan portfolios.

Only 41% of small and marginal farmers currently have access to formal bank credit. Around 30% of agricultural loans still come from moneylenders. When banks pull back due to NPA risk, the most vulnerable farmers borrow at far higher informal rates.

How Index-Based Crop Insurance Changes the Risk Equation

Index-based crop insurance, also called parametric crop insurance, pays out when a pre-agreed weather index crosses a threshold. The trigger is something measurable, like the district-level rainfall falling 30% below normal in June.

When the trigger is met, a payout goes directly to the farmer. No survey is needed, or claim filed. The payment can arrive within days or within 24 hours.

This matters to lenders because it fundamentally changes the repayment picture for weather risk for agricultural loans. A farmer who receives a parametric payout after a drought event has liquidity before debt defaults accumulate. That payment can cover the next instalment or fund inputs for the following season.

What Climate Credit Risk Assessment Means for Indian Lenders

Climate-linked loan default risk has historically been priced crudely under a generic "agricultural risk" category. In practice, a paddy farmer in flood-prone Bihar and a wheat farmer in rain-fed Madhya Pradesh carry very different weather exposures.

Integrating parametric insurance data into climate credit risk assessment allows lenders to develop a more precise view of borrower resilience. If a borrower holds a rainfall index policy linked to their district and crop, the lender knows there is a financial buffer between a weather shock and a missed repayment. That effectively lowers climate-linked loan default risk by improving borrower liquidity after a weather shock.

Insurance data is already being used by some NBFCs and agri-financiers to evaluate borrower resilience and repayment capacity, according to reporting on climate-smart agriculture finance trends in 2025-26. As this practice matures, lenders who incorporate index-based coverage into their underwriting can price agricultural risk more accurately and expand lending safely.

The RBI has formally raised the collateral-free agricultural loan limit to ₹2 lakh per borrower, effective January 2025. Expanding credit access while managing climate-linked loan default risk requires tools beyond credit scores alone.

Where Index-Based Insurance Falls Short for Lenders and Farmers

Basis risk is the single largest limitation of parametric insurance. For instance, a rainfall trigger set at the district level may not reflect what happened on a specific farm. In 2025, Deoria district in Uttar Pradesh recorded an 87% rainfall deficit, but within that district, conditions varied across blocks and villages. 

A farmer who suffered crop loss in one part of the district might not receive a payout if the district-level IMD average showed normal rainfall.

For lenders, basis risk means coverage cannot be treated as a guarantee. A borrower may still default even if they hold index-based insurance because their specific loss did not meet the trigger.

Other constraints include limited awareness among smallholder farmers. Only those who actively enrol benefit, and many are not yet aware that such products exist for their region.
